You basically have to download Perian and then insert a command into Terminal depending on whether or not you want AC3 or DTS audio. Since the device isn't listed in the Audio menu on VLC, I had to use "HDMI (Encoded Output)" - however, I also had to go here in order to get that portion to work. With the Mac, however, you still need to screw around a bit.

If you hook the decoder to the TV using a straight optical connection, the surround sound should work natively when you're watching content from your cable provider (you have to have the device set to 5.1). It helps if the file is AC3/DTS to play correctly. If you hook the decoder to the Mac (using a 3.5mm-to-Optical wire) and send the signal out to the Z506 speakers, all you have to do is basically play your media files through VLC and make sure you're selecting your device in the "Audio" menu that has the "Encoded Output" option.

Ok, so it's working now - and I might add that, aside from a slight adjustment in Terminal, it doesn't make a difference whether the decoder is hooked directly to the Mac or the TV. I've also heard that I may have to find the Griffin Firewave or get the Z906 set and do a straight in optical connection that way.

I am assuming it has something to do with getting a Mini TOSLink to Optical and going straight into the decoder from the Mac Mini.

My goal is to get true 5.1 surround on my Mac Mini. The former audio converter I had (digital to analog) played perfect Left/Right sound (plus some center and a touch of the rear speakers - though it wasn't really "surround" so much as it was the front channels going through the rear. The fact that it's an ARC HDMI seems to make no difference. Since I don't have the 5.1 decoder box hooked directly into the Mac Mini (the point was to basically put ALL my devices on the same system through one optical port, feeding in from all the HDMI ports), I'm assuming the issue is that the Mac Mini is confused and can ONLY see the HDMI audio. This puzzles me since I would think the ARC would interact with the Optical side of things on the TV and the decoder box would do everything correctly. In other words, the audio is either not decoding correctly through the box or the Mac only sees a 2-channel HDMI and is doing its best to convert that to 5 speakers and can't do it. When you check 2.1, all audio plays through center and front right (or just front right) and nothing plays out of the left front. When running a check on 5.1, ALL audio plays the same channel out the center, front right and rear right speakers. I've done multiple 5.1 speaker checks and 2.1 speaker checks: I have double, triple, quadruple, quintuple, sextuple, er.seven-checked the connections. It outputs to my Green/Orange/Black cables which feed directly into the Z506 audio system. I've never actually tested an optical audio device via a direct optical connection to prove this. According to LG, this optical port SHOULD be outputting "5.1 audio".
